The traditional approach to unfair contract terms in South African law, i.e. strict adherence to the principles of freedom of contract, consensuality and pacta sunt servanda in accordance with the classical model of contract, is currently being questioned by academics and the South African Law Commission. The demise of the exceptio doli and the apparent inability of the courts to deal satisfactorily with the problem of unfair contract terms in a theoretically refined manner has made analysis of this problem imperative. It is argued that an approach to unfair contract terms based on analysis of the contents of and interplay between values underlying the law of contract would be helpful in this regard. Special attention is paid to the way in which the economic approach to law, also known as “economic analysis of law”, has succeeded in indicating that economic efficiency as legal value can be used to describe and evaluate the law. The fundamental concepts of the economic approach to law are discussed, as well as the different types of economic analysis. Emphasis is placed on normative economic analysis, the various tests for efficiency and the importance of market failure. It is stressed that from an economic point of view it is an important function of the law, and especially contract law, to address the problem of market failure, and that self-interest cannot be pursued boundlessly where market failure has occurred, since it would be detrimental to social welfare. Specifically in the context of problems relating to the rules of contract law regarding unfair or unconscionable agreements, it is proposed that greater clarity would be achieved by noting the similarities between the circumstances in which the law regards a contract as unenforceable, and the circumstances in which economics regards it as inefficient and therefore detrimental to social welfare. Abuse of bargaining power and imperfect bargaining power as examples of market failure which would lead to procedural unfairness as well as Pareto inefficiency is also discussed. On a substantive level attention is paid to the importance of transaction costs and externalities in assessing the Kaldor-Hicks efficiency of a contract term, as well as considerations of distributive justice in determining its effect on social welfare. In conclusion the submissions of the South African Law Commission regarding the problem of unfair contract terms are viewed from an economic perspective. The extent to which the guidelines for the determination of contractual unfairness actually cover instances of market failure is examined, as well as the possibility that more satisfactory results could be achieved if some of the guidelines were regarded as cases of market failure. It is submitted that the recognition of economic efficiency as a value in the law of contract would fit in neatly with a value-based approach to unfairness, as opposed to the guideline-based approach of the Law Commission, in this regard; economic efficiency could be of help in determining the contents of bona fides, and also act as a value in its own right.
